The purpose of this paper is to study the role of developing economies in undermining the Balassa-Samuelson effect in the structural transformation. This study shows that the structural transformation has weakened the Balassa-Samuelson effect by curbing the increase in wage levels and the price of non-tradable goods as the productivity of the tradables sector increases. We test this using annual panel data for 184 economies from 1974 to 2004. The study found that the greater the proportion of rural population, the smaller the real exchange rate increases with the relative per capita income; the lower the level of economic development, the stronger the proportion of rural population to the Balassa-Samuelson effect. Our robustness tests, which include endogenous bioprocessing of the rural population, further confirm these conclusions.
